Yup, it's only if the user exists:

(substitute-in-file-name "/tmp/~larsi")
=> "~larsi"

Same as with expand-file-name:

(expand-file-name "~larsi" "/tmp/")
=> "/home/larsi"

(expand-file-name "~foo" "/tmp/")
=> "/tmp/~foo"
