I have just installed a change to fix this:
** Emacs infloops in redisplay when displaying a non-breaking
space in an overlay. Setting `nobreak-char-display' to nil makes the
bug go away. The following form reproduces the bug:
(overlay-put (make-overlay 1 2 nil t)
'after-string
(string (decode-char 'ucs #x00A0)))
(Copy to *scratch* and evaluate.)
