enter hello
M-x string-replace RET h RET h c-q RET RET
you'll see  "h^Mello"

this inconsistency makes no sense

Did you mean `replace-string'?

If you want a newline, you can type `C-q C-j':

M-x replace-string RET h RET h C-q C-j RET
